It’s not really a problem. The message is telling you that it would be better performance-wise to set your Scratch Disk to a different partition or hard drive on your computer. If you have such, you can do this in Edit>Preferences (at least that’s where it is in 7). If you don’t have your drive partitioned and/or don’t have additional hard drives you can ignore it. After a while the message should appear less frequently.

Look up Scratch Disk in the manual, Help or on the web.

The scratch file is used by Photoshop to temporarily store data. Windows uses the page file in the same manner. Since both files are randomly accessed at the same time while PS is running, it’s a good idea to have them on separate disks (to increase performance). Of course, that would mean that you need to HDDs. Windows page file is usually located on the system’s start-up drive, so you need to tell Photoshop to scratch file somewhere else.

Go to Edit->Preferences. Choose "Plug-Ins & Scratch Disks". Under "First:"
choose a drive that’s not the drive that system is on. You may also choose the system drive as a second scratch drive just in case. I’ve got twin 40Gb HDDs and it once happened that PS has filled its scratch disk (which had about 30Gb free space), so it’s usually a good idea to have lots of scratch space for PS.
